The Hard Part of Tokenized Credit: Custody, Default, and the Audit Trail

The appeal of tokenized private credit is easy to state: a loan or a fund interest becomes a token that settles in seconds, trades without a transfer agent, and carries its own ownership record. The first article in this series sized that market and drew the line between credit that is genuinely distributed as a token and credit that is merely recorded on a chain. This article is about what happens after an investor holds a real, transferable token, because that is where the difficult problems start, and most of them are not solved by the token at all.

The single most useful idea for a credit investor evaluating this space is this: tokenization changes how an asset moves, not what the asset is. A token can settle in milliseconds. A defaulted loan still takes years to work through a court. Confusing the speed of the wrapper with the safety of the underlying is exactly where investors get hurt.

Custody Is Not Optional, and Not Trivial

The first practical question for any tokenized credit position is who holds the keys. A token is controlled by whoever controls the private key that can move it. For a retail crypto holder, self-custody is a feature. For an institution holding a regulated credit instrument, self-custody of a bearer-style key is usually a non-starter, because the operational and fiduciary risk of a lost or stolen key is unacceptable.

So institutional tokenized credit has converged on regulated custodians. The norm is a custodian offering segregated wallets, formal institutional onboarding, and multi-signature controls so that no single key compromise can move assets. This looks a lot like traditional securities custody, and that is the point. Tokenization does not remove the custodian. It changes what the custodian safeguards, from an entry in a depository to a cryptographic key that controls an on-chain asset.

This matters because it resets a common assumption. The pitch that tokenization removes intermediaries is only partly true. It can remove some reconciliation and transfer friction, but for regulated assets it adds a new and serious requirement: secure, compliant key custody. An investor evaluating a tokenized credit product should treat the custody arrangement as a first-order question, not a footnote.

What a Default Actually Looks Like

The clearest test of any credit instrument is what happens when a borrower stops paying. On-chain private credit has now been through enough cycles to answer that with evidence rather than theory.

In 2022, Maple Finance experienced more than $50 million in defaults when borrowers exposed to the collapse of Three Arrows Capital, Celsius, and FTX-related entities failed, including the defaults of trading firms such as Orthogonal Trading. In 2023, Goldfinch recorded its first credit events, including a roughly $5 million technical default after a borrower made an unauthorized intercompany loan, and a separate write-down on an emerging-market position. These were not protocol failures. They were ordinary credit losses, of the kind any private lender experiences, and they are instructive precisely because they were ordinary.

What they showed is the limit of what a smart contract can do. A smart contract can automate a payment waterfall, freeze a position, or mark a loan as delinquent. It cannot enforce a court order. When a borrower defaults, recovery depends on the traditional legal system: demand letters, restructuring negotiations, security enforcement, and sometimes years of litigation. The token does not change the borrower's willingness or ability to pay, and it does not give the holder any recovery right that the underlying legal documents did not already grant.

This places enormous weight on legal structure. The token is only worth what it represents as a legally binding claim. In well-built structures, the assets sit in a bankruptcy-remote special purpose vehicle, so that if the originator or platform fails, the SPV's assets are insulated from the originator's creditors and token holders retain a defined claim. Whether that protection exists, and whether the token actually conveys it, depends on the documents, not the blockchain. An investor who treats a tokenized loan as safe because it is on-chain has misread where the risk lives.

The Audit Trail Is the Real Product

If tokenization does not remove the custodian and does not change default recovery, what is it actually good for in credit? The most durable answer is the audit trail.

Regulators have made clear that the legal substance does not change when an asset is tokenized. In January 2026, the staff of the US Securities and Exchange Commission, across its Divisions of Corporation Finance, Investment Management, and Trading and Markets, issued a joint statement confirming that using a distributed ledger as the recordkeeping mechanism does not alter the analysis under federal securities law. A security is a security regardless of how ownership is recorded, and a tokenized security that grants different rights may even constitute a separate class with additional disclosure obligations. The International Monetary Fund, in an April 2026 note on tokenized finance, made a parallel point about the need to map tokenized structures onto existing legal and prudential frameworks rather than assuming the technology stands outside them.

The throughline is that tokenization is being held to the same standard as everything else, and judged on whether it makes compliance with that standard easier. This is where it can genuinely help. A well-designed tokenized credit instrument records every issuance, transfer, and distribution on a shared ledger, producing a continuous, timestamped history of who held what and when. For reconciliation, investor reporting, and audit, that record can be more complete and faster to produce than reconstructing a paper trail across servicers and transfer agents.

But the value of that record depends entirely on one property: whether it can be trusted independently of the operator. A ledger that the issuer can quietly amend is just a database with extra steps. A record is worth more than a mutable spreadsheet only when it is tamper-evident and not under the unilateral control of the party whose behavior it is supposed to document. That is a question about the settlement layer, not the token format.

Where This Leaves the Investor

Tokenized private credit is real, and it is growing, but the honest version of its value is narrower than the marketing. It does not remove custody risk, it adds a key-management requirement. It does not change what a default costs, it leaves recovery to the legal structure underneath. What it can genuinely improve is the integrity and availability of the record: the audit trail that shows, beyond dispute, what was issued, what was held, and what was paid.

That benefit is only as strong as the ledger it sits on. The final article in this series takes up that question directly: what settlement layer is worth trusting with a credit record that must outlive its operator, and why that points toward Bitcoin-native infrastructure.
